What is impermanent loss?

Understand impermanent losses

impermanent losses are when you get less compensation for allocating tokens in the liquidity pool than you get if you just hold the asset. This happens when the price of contemporary coins changes in the market, causing the value of the asset you allocate in the liquidity pool to be lower than its present value in the market. The greater this price change, the greater the erratic losses your assets will suffer.

For example, if the value of assets in the pool changes significantly, users may suffer unpredictable losses. This gap is \"impermanent\" because if the token price returns to its previous price, it is possible to narrow the gap.

How does impermanent loss work?

Volatile losses do not necessarily prevent liquidity providers from receiving compensation. This loss is only tangible if investors withdraw liquidity from the pool at that exact moment. Typically, mining pools use strategies to offset such losses, such as charging high fees. As a result, liquidity providers get more from fees to make up for their erratic losses.

However, if prices vary significantly, your expense compensation may not cover the loss. In this case, if you hold assets rather than provide liquidity, you will gain more value.

Calculate impermanent losses

Due to the complexity of certain variables, calculating your exact losses can be a bit tricky. But you can estimate your loss using the following formula:

Impermanent loss = 2 * squared (price_ratio) / (1+price_ratio)-1

The price ratio is the ratio between the token price at the time of allocation and withdrawal.

Manage erratic losses

Although you cannot avoid erratic losses, you can reduce exposure. Here are some helpful tips:

1. The greater the volatility of an asset, the more likely it is that unpredictable losses will occur. Use more stable tokens, such as stablecoins or BTC, to reduce the chance of unpredictable losses.

2. Make sure you also use a proven automated market maker to reduce your risk of exposure to market distortions.

3. Allocate a small amount of money first to diversify your portfolio and reduce the percentage of assets suffering unpredictable losses.

Impermanent loss protection

Impermanent loss protection (ILP) is a type of insurance that protects liquidity providers against unexpected losses. The supply of liquidity is beneficial to a typical AMM only when the benefits of agriculture exceed the costs of temporary losses. However, if liquidity providers suffer losses, they can use ILP to protect themselves from unpredictable losses. To activate the ILP, you must allocate tokens on the field.
