What is a flash loan?

Understanding Lightning Loan

Lightning Loan is a novel financial tool in the DeFi ecosystem. They allow users to borrow assets from on-chain liquidity pools without any prepayment of collateral, provided that the borrowed amount plus a small fee is returned to the pool in the same transaction. If the borrower fails to repay the loan in the same transaction, the entire transaction will be restored, including the initial borrowing and any subsequent actions. This mechanism aims to increase user access to resources in various use cases while maintaining the solvency of the liquidity pool on the underlying chain.

How does a flash loan work?

In traditional mortgages, borrowers need to invest resources (collateral) to borrow funds. If the borrower fails to meet the terms of the loan, the lender can use the borrower\'s collateral to repay the loan. However, flash loans do not have this requirement; loans can exist only if the borrower repays the loan in the same transaction. This means it is impossible to default on the flash loan because the entire transaction will only resume. In a short period of time (the span of a single transaction), flash loans can provide significant resources to anyone, creating unique opportunities for arbitrage, clearing, collateral swaps and creating leveraged positions.

What is the use of flash loans?

Flash loans are often used for arbitrage, i.e., using large amounts of resources to compensate for market inefficiencies, such as different exchange rates in different markets. This can generate profits by balancing the market and increasing liquidity for everyone in the DeFi market. Flash loans are also used for liquidation, and third-party liquidators may be compensated for processing loan settlements that fail to meet certain mortgage rate requirements. Other use cases include collateral swaps, creating leveraged positions, and transferring loans across protocols.

Lightning loans and price oracle attacks

Lightning loans have a controversial reputation because they can also be used to fund various types of attacks on the DeFi protocol. Once a malicious actor discovers a vulnerability, an attacker can use certain features of the Lightning Loan Protocol. This highlights the importance of understanding the risks associated with flash lending and the need to build powerful applications for users.

Flash loans and traditional loans

Flash loans are very different from traditional loans. They are unsecured, which means no collateral is needed. Instead, smart contracts on the blockchain enforce loans. If the loan is not repaid immediately, the blockchain will not confirm the transaction and the loan will not proceed. This is in sharp contrast to traditional loans, which can last for decades and require collateral. On the other hand, flash loans require repayments within minutes, and smart contracts enforce the loans and pay the fees immediately.
