The biggest one-day increase in two years has not triggered a clearing chain, but concentrated pledge arbitrage trading on Aave is still at risk
On August 20, 2026, the price of Ethereum soared from approximately US$1920 to more than US$2270, an increase of approximately 18%, setting the strongest one-day performance since March 2024, with trading volume soaring 402%.
During the rally, more than US$1 billion of short Ethereum positions in the derivatives market were liquidated, which together constituted a US$3 billion crypto market liquidation event.
In Aave, the largest decentralized lending agreement with a total locked position value of approximately US$12.2 billion, just 9% of the positions bear approximately half of the platform's total debt. These concentrated positions are built on a leveraged Ethereum pledge carry trade, using WETH debt and liquidity pledge tokens such as weETH (42% of collateral), rsETH and wstETH as collateral. The average health factor for these positions is close to 1.06, and the debt-to-equity ratio is about 10.7 times.
If the liquidity pledge packaging token is discounted at 8% to 9% relative to ETH, it may trigger the liquidation of hundreds of accounts in the chain, forming a chain risk. The rally on August 20 masked this risk, but did not eliminate it.
The most important number on August 20 was not 18%, but 1.06.
Composition of carry trade
Ethereum's transformation to proof of stake has created a new asset class: liquidity pledged tokens. When users pledge ETH through protocols such as Lido, Rocket Pool, or EtherFi, they receive derivative tokens (wstETH, rETH, or weETH) that represent their pledged positions. These tokens are designed to maintain a close to 1:1 redemption ratio with ETH and accumulate pledge rewards over time.
Carry trading takes advantage of the close connection between these wrapped coins and ETH. Traders deposit liquidity pledged tokens on Aave as collateral, borrow WETH, and then pledge the borrowed WETH to create more liquidity pledged tokens, and so on and on again. Each cycle increases leverage. Profits come from pledge income, which compound growth with each level recursively.
In theory, this kind of transaction appears to be low-risk. Collateral (liquidity pledge tokens) and debt (WETH) are interrelated. As long as the packaging token remains anchored to ETH, the health factor remains stable. The borrower receives pledge income from each layer of collateral and also pays the borrowing cost for WETH debt.
In fact, the risk is concentrated precisely on the anchoring itself.
Position of concentrated leverage
Data on concentrated positions on Aave are worryingly specific. Just 9% of Aave's positions hold about half of the agreement's total debt. The debt-weighted loan-to-value ratio in this group is close to 90%, the average health factor is 1.06, and the debt-to-equity ratio is approximately 10.7 times.
The collateral that underpins these loans reveals the problem. Ethereum pledged and re-pledged packaged tokens, including weETH, rsETH and wstETH, accounted for approximately 66.2% of the collateral, of which weETH alone accounted for approximately 42%. WETH accounts for approximately 73% of the group's total debt.
The total amount of stablecoins supplied on Aave is US$8.98 billion, of which US$7.4 billion has been lent, with a utilization rate of 82.46%. The total locked value of the agreement is approximately US$12.2 billion. This concentration is remarkable. A small number of highly leveraged positions all follow the same basic trading strategy and hold enough debt to have systemic consequences if cancelled at the same time.
What unanchoring might look like
A health factor of 1.06 means that the value of the collateral is 6% higher than the minimum required to avoid liquidation. For these positions, this equates to a buffer of approximately 8% to 9% discount on the wrapped token before liquidation begins.
When the trading price of the liquid pledged token is lower than its expected value relative to ETH, a discount on the wrapped token occurs. This may be due to a variety of reasons: a rush to exit pledged positions, smart contract loopholes in pledge agreements, governance failures, or simply market-wide liquidity tightening causing sellers to accept prices below the anchor price.
Aave learned this lesson in March 2026. An outdated risk oracle parameter resulted in approximately $26 million to $27 million in wstETH liquidations. The event was controlled because it only affected a single collateral type and the parameters were quickly revised. But it reveals how oracle delays interact with concentrated positions, resulting in huge losses.
More extensive unanchoring situations unfold in different ways. If weETH (which accounts for 42% of concentrated group collateral) is traded at a discount of 10% to ETH, the health factors of hundreds of accounts will fall below 1.0 at the same time. Aave's clearing mechanism will be activated to sell wrapped tokens to a market that already has a discount on them. Selling pressure from liquidations will widen discounts, which in turn will trigger more liquidations.
This is the same feedback loop that centralized derivatives markets run during short rounds, but in the opposite direction and occurs on the chain. It is not forced buying that drives up prices, but forced selling that drives down prices. Because the collateral being liquidated is the same asset being discounted, this chain reaction can reinforce itself.
Why the rally hides risks
Ethereum's 18% surge on August 20 had the opposite effect on concentrated positions on Aave. Higher ETH prices improve the health factor across the board. The wrapped coins rose in sync with ETH and remained anchored. Positions with a health factor of 1.06 at current prices have temporarily become safer.
But the rebound also encourages behavior that will ultimately exacerbate risks. As ETH prices rise, pledge gains become more attractive in dollar terms. Traders have an incentive to add more recursion layers to carry trades, thereby increasing leverage. If a concentrated group increases its positions during or after the rally, the health factor may return to the same level of 1.06, but the absolute price is higher, which means that the value of the dollar at risk has increased despite the percentage buffer remaining unchanged.
The DeFi loan agreement does not have a circuit breaker mechanism. No exchange operator can suspend trading during periods of extreme volatility. There is no margin call to give the borrower time to replenish collateral. When the health factor falls below 1.0, liquidation is automatic and immediate. The speed of the chain reaction is limited only by block time and gas availability.
The rally was driven by macro catalysts including bond buybacks and a White House summit. If these catalysts fade and ETH falls back, these concentrated positions will bear the brunt of pressure.
The Illusion of Pledged Returns
Carry trading is popular because its mathematical calculations seem attractive under normal conditions. Ethereum's pledge yield is currently 3% to 5% annualized, depending on the agreement. At 10 times leverage, the effective return on equity is close to an annualized rate of 30% to 50%, minus the cost of borrowing.
But this calculation assumes that the wrapping token anchors are maintained perfectly. It assumes that the packaged token market is liquid enough to absorb large-scale selling without affecting prices. It also assumes that there are no external shocks, whether it is a smart contract loophole, regulatory action against pledge providers, or a sudden surge in ETH volatility that could undermine this correlation.
Each of these assumptions has been violated at least once in the history of liquidity pledged tokens. Lido's stETH was traded at a 7% discount to ETH during the Terra/Luna crash in June 2022. Rocket Pool's rETH briefly fell below anchor during the FTX crisis in November 2022. These misalignments are temporary, but they occur when a leveraged position on the same token would have been liquidated.
The rebound in August 2026 creates opportunities for traders to take on more of these risks at seemingly higher prices and broader profit margins. Whether these profit margins are real or illusory depends entirely on what happens next.
Aave's Risk Management Response
Aave is not unaware of concentration risks. The agreement's governance forum has discussed parameter adjustments to deal with wstETH/weETH carry trades, including reducing loan-to-value ratios under Model E, an enhanced efficiency model that allows higher leverage of underlying assets, and increasing liquidation incentives to attract faster liquidators to participate during stressful events.
The March 2026 event, when outdated oracle parameters resulted in unexpected liquidations of US$26 million to US$27 million, prompted a review of oracle update frequencies and backup mechanisms. The agreement now runs multiple oracle sources for major collateral types.
But governance adjustments in DeFi are progressing slowly. Proposals must go through community discussion, snapshot voting and on-chain execution. Concentrated positions now exist. A parameter change that takes two weeks to implement provides no protection against an unanchoring event that occurs in as little as two hours.
The broader DeFi ecosystem faces the same challenges. Compound, Morpho and other lending agreements have varying degrees of exposure to the same liquidity pledge carry trade. If the unanchoring event triggers liquidation on Aave, selling pressure will affect the price of packaged coins on all platforms simultaneously.
Matters requiring attention
Packaging token discount threshold. Track the prices of weETH, wstETH, and rsETH relative to ETH on the DEX aggregator. Any continued discount above 3% is a warning sign. Discounts above 8% will begin to trigger the liquidation of concentrated positions on Aave.
Aave E mode parameter proposal. Governance proposals aimed at reducing the value limit of liquidity-backed collateral loans under Model E will force concentrated groups to reduce leverage. Follow the Aave Governance Forum and Snapshot voting page.
ETH volatility after rebound. The 18% increase was driven by macro catalysts. If these catalysts fade and ETH falls back, concentrated positions will be tested. A 15% drop from current levels would bring ETH back to its pre-rebound range of about $1920, which could put pressure on anchoring wrapped coins.
Clearing robot capabilities. On-chain clearing relies on robots that monitor health factors and submit clearing transactions. If gas prices soar during the chain reaction, slower robots may not be able to participate, reducing clearing efficiency and increasing the risk of bad debts.
Aave's total stablecoin utilization. The current utilization rate of 82.46% is already very high. If it climbs above 90%, withdrawal liquidity will shrink and the agreement's ability to absorb chain reactions will deteriorate.
